Dynamics of Demand for Index Insurance: Evidence from a Long-Run Field Experiment

This paper estimates how experimentally-manipulated experiences with a novel financial product, rainfall index insurance, affect subsequent insurance demand. Using a seven-year panel, we develop three main findings. First, recent experience matters for demand, consistent with overinference from small samples. We analyze time-series of investor expectations of future stock market returns from six data sources between 1963 and 2011. The six measures of expectations are highly positively correlated with each other, as well as with past stock returns and with the level of the stock market. Mortgage Convexity

Most home mortgages in the United States are fixed-rate loans with an embedded prepayment option. When long-term rates decline, the effective duration of mortgage-backed securities (MBS) falls due to heightened refinancing expectations. I show that these changes in MBS duration function as large-scale shocks to the quantity of interest rate risk that must be borne by professional bond investors. I develop a simple model in which the risk tolerance of bond investors is limited in the short run, so these fluctuations in MBS duration generate significant variation in bond risk premia. Specifically, bond risk premia are high when aggregate MBS duration is high. The model offers an explanation for why long-term rates could appear to be excessively sensitive to movements in short rates and explains how changes in MBS duration act as a positive-feedback mechanism that amplifies interest rate volatility. I find strong support for these predictions in the time series of US government bond returns.

Financial Repression in the European Sovereign Debt Crisis

By the end of 2013, the share of government debt held by the domestic banking sectors of Eurozone countries was more than twice its 2007 level. We show that this type of increasing reliance on the domestic banking sector for absorbing government bonds generates a crowding out of corporate lending. For a given domestic firm, new debt is less likely to be a loan—i.e., the loan supply contracts—when local banks have purchased more domestic sovereign debt and when that debt is risky (as measured by CDS spreads). These effects are most pronounced in the period following the second Greek bailout in early 2010.

We develop a segmented markets model which rationalizes the effects of monetary policy on the term structure of interest rates. When arbitrageurs’ portfolio features positive duration, an unexpected rise in the short rate lowers their wealth and raises term premia. A calibration to the U.S. economy accounts for the transmission of monetary shocks to long rates. We discuss the additional implications of our framework for state-dependence in policy transmission, the volatility and slope of the yield curve, and trends in term premia accompanying trends in the natural rate.

Financial literacy is a crucial skill to make informed decisions about your money. Understanding concepts like budgeting, investing and debt management is more important than ever for your financial well-being. Here are important financial topics you must know plus resources to put you on a path to thrive.

Budgeting is one of the most foundational financial topics of personal finance. Budgeting is deciding how you’ll allocate your money. It involves figuring out exactly how much you earn and where it’s going to go. Budgeting is not about perfection. It’s about the review, your progress and implementation.

There’s not necessarily one right way to budget. Instead, it’s about finding the strategy that works best for you. People have success with several budgeting methods, including the 50/30/20 budget method ; zero-based budget, in which you find a spot for every dollar, even if that spot is savings or debt payoff; and pay-yourself-first, in which you figure out how much you want to pay yourself each month, meaning how much you want to put toward your savings and debt.

When it comes to financial literacy, it’s important to understand the types of debt and how to manage them.

Every debt is either revolving or non-revolving. Revolving debt is one where you can continuously spend and pay off the debt. The most common revolving debt is a credit card, though a line of credit is also a type of revolving debt.

Non-revolving debt is one where you borrow a lump sum and then pay it off over a specific term. Non-revolving debts include mortgages, student loans, personal loans and car loans.

Debts are also secured vs. unsecured. A secured debt is one that is secured by collateral or an asset the lender can seize if you don’t make your payments. Mortgages and auto loans are secured debts since your lender can seize your home or car if you don’t pay them back.

Unsecured debts don’t have any collateral behind them. The lender can still take legal action to get their money, but there’s no asset they can seize from you. Student loans and credit cards are examples of unsecured debts.

It’s important to know about and fully understand each debt you have. For each debt, you should know your total balance, interest rate, minimum monthly payment and estimated payoff date.

Your net worth is one of the most important aspects of your financial picture. Your net worth is the difference between what you own and what you owe. To calculate your net worth, start by adding up your assets, which includes money in your bank accounts, investment accounts and physical assets like your home. Next, add your debts. Subtract your debts from your assets, and you get your net worth.

It’s OK if your net worth isn’t where you want it to be right now. The goal is simply to watch your net worth increase over time as you save money and pay off debt.

Credit refers to the ability to borrow money. But when people talk about credit, they’re usually talking about either their credit report or their credit score.

Credit report: Your credit report is a full list of all your current debt accounts, including how much you owe, who you owe it to and the monthly payments you’ve made. It also includes possibly negative information, such as any accounts in collections, and whether you’ve filed for bankruptcy.

When lenders are deciding whether to give you money, they look to your credit report to see how responsibly you’ve handled debt in the past. You can download a free copy of your credit reports at annualcreditreport.com .

Credit score: Your credit score is a number between 300 and 850 which is essentially a numerical rating of your credit report. It’s a snapshot of how responsible you are with debt. They range from very poor (300-579) to exceptional (800-850).

The importance of credit: Your credit score is one of the most important numbers in your financial toolbox. Someone may run your credit anytime you apply for a loan or credit card, rent an apartment or even apply for a job.

A poor credit score can result in being denied loans or stuck with high interest rates. It can also result in you being turned down for apartments and jobs. A very good or exceptional score can potentially save you thousands with better interest rates.

It probably doesn’t come as a surprise that saving is one of the most important components of personal finance, but most people simply aren’t doing it. In fact, 2024 data shows that 44% of Americans could afford to pay for a $1,000 emergency without taking on more debt, according to Bankrate .

The saving priority most people should have – an emergency fund. Your emergency fund can help you cover any unforeseen expenses. It can also serve as an income replacement if you lose your job. Most experts recommend having between three- and six-months’ worth of expenses saved in your emergency fund.

When it comes to saving for a big goal, the best way to reach it is to divide the total number you need to save by the number of months you’d like to have it saved. That will tell you how much to save each month to reach your goal.

Homeownership

This is one of the most common goals and financial topics, offering the potential for long-term wealth accumulation through equity growth. Additionally, homeowners can enjoy tax deductions on mortgage interest and property taxes in many jurisdictions.

Here are a few things to keep in mind when it comes to buying a home:

▪ A general rule of thumb is that your housing costs shouldn’t exceed 30% of your monthly income. Unfortunately, lenders often approve borrowers for far more than that.

▪ No one knows your financial situation like you do — not even a lender. Be sure that the monthly payment for your home fits comfortably within your budget.

If there’s ever an emergency — and chances are that there will be — you’ll be glad you have insurance . Buying insurance involves paying a company a monthly premium to cover your liabilities in an emergency. Types of insurance that most people should have include homeowners or renters’ insurance, auto insurance, life insurance and health insurance.

Despite High Potential, 75 Vulnerable Economies Face ‘Historic Reversal’

In Half of IDA Countries, Income Gap with Wealthiest Economies is Widening

WASHINGTON, April 15, 2024 — Despite their high potential to advance global prosperity, one-half of the world’s 75 most vulnerable countries are facing a widening income gap with the wealthiest economies for the first time in this century, a new World Bank report has found . Taking full advantage of their younger populations, their rich natural resources, and their abundant solar-energy potential can help them overcome the setback.

The report, The Great Reversal: Prospects, Risks, and Policies in International Development Association Countries , offers the first comprehensive look at the opportunities and risks confronting the 75 countries eligible for grants and zero to low-interest loans from the World Bank’s International Development Association (IDA). These countries are home to a quarter of humanity—1.9 billion people. At a time when populations are aging nearly everywhere else, IDA countries will enjoy a growing share of young workers through 2070—a huge potential “demographic dividend.” These countries are also rich in natural resources, enjoy high potential for solar-energy generation, and boast a large reservoir of mineral deposits that could be crucial for the world’s transition to clean energy.

Yet a historic reversal is underway for them. Over 2020-24, average per capita incomes in half of IDA countries—the largest share since the start of this century—have been growing more slowly than those of wealthy economies. This is widening the income gap between these two groups of countries. One out of three IDA countries is poorer, on average, than it was on the eve of the COVID-19 pandemic . The extreme-poverty rate is more than eight times the average in the rest of the world: one in four people in IDA countries struggles on less than $2.15 a day. These countries now account for 90% of all people facing hunger or malnutrition. Half of these countries are either in debt distress or at high risk of it. Still, except for the World Bank Group and other multilateral development donors, foreign lenders—private as well as government creditors—have been backing away from them.

“The world cannot afford to turn its back on IDA countries,” said Indermit Gill, the World Bank Group’s Chief Economist and Senior Vice President . “The welfare of these countries has always been crucial to the long-term outlook for global prosperity. Three of the world’s economic powerhouses today—China, India, and South Korea—were all once IDA borrowers. All three prospered in ways that whittled down extreme poverty and raised living standards. With help from abroad, today’s batch of IDA countries has the potential to do the same.”

More than half of all IDA countries—39 in all—are in Sub-Saharan Africa. Fourteen of them—mainly small island states—are in East Asia, and eight are in Latin America and the Caribbean. In South Asia, all countries except for India are IDA countries. Thirty-one IDA countries have per capita incomes of less than $1,315 a year. Thirty-three are fragile and conflict-affected states.

IDA countries share similar opportunities. The “demographic dividend”—a deep and growing reserve of young workers—is one of them. Abundant natural resources is another. These countries account for about 20% of global production of tin, copper, and gold. In addition, some IDA countries possess critical mineral deposits essential for the global energy transition. Because of their abundant sunshine, most IDA countries are well situated to take advantage of solar energy. On average, their long-term daily solar-electricity generation potential is among the highest in the world.

This potential, however, comes with risks that must be managed. To reap the demographic dividend, IDA governments will need to undertake policies to improve education and health outcomes and make sure that jobs are available for the rising number of young people who will enter the workforce in the coming decades. To seize the full potential of their natural-resource wealth, IDA countries will need to improve policy frameworks and build stronger institutions capable of better economic management. All of this will require ambitious domestic policy reforms—and significant financial support from the international community.

“IDA countries have incredible potential to deliver strong, sustainable, and inclusive growth. Realizing this potential will require them to implement an ambitious set of policies centered on boosting investment,” said Ayhan Kose, the World Bank’s Deputy Chief Economist and Director of the Prospects Group . “ This means improving fiscal, monetary, and financial policy frameworks and advancing an array of structural reforms to strengthen institutions and enhance human capital."

IDA countries today have large investment needs. In the poorest of them, closing existing development and infrastructure gaps and building resilience to climate change will require investment that amounts to nearly 10% of GDP. The costs of climate disasters have doubled in IDA countries over the past decade: Economic losses from natural disasters average 1.3% of GDP a year—four times the average of other emerging market and developing economies. Such needs will require IDA countries to generate sustained investment booms—the type that boosts productivity and incomes and reduces poverty. Historically, such investment booms have often been sparked by a comprehensive package of policy measures—to bolster fiscal and monetary frameworks, ramp up cross-border trade and financial flows, and improve the quality of institutions. Such reforms are never easy, the report notes. They need careful sequencing and implementation. But previous IDA countries have shown they are possible.

IDA countries will need significant international financial support to make progress and lower the risk of “protracted stagnation,” the report notes . Stronger cooperation on global policy issues—including fighting climate change, facilitating more timely and effective debt restructurings, and supporting cross-border trade and investment—will also be crucial to help IDA countries avert a lost decade in development .
